Mandahiran is an orphan turned gangster living in Tirunelveli. He works for a local underworld boss named Sadayan, whose gang kills and loots for money. Along the way, Mandhiran meets a Brahmin girl named Gayathri and the two fall in love. Mandhiran successfully helps Gayathri's family with a property dispute and, thus, wins the favor of her father. A special police task force headed by Vellaithurai has been assigned to track the gang and bring it to justice. The movie revolves on Sadayan's gang trying to stay one step ahead of the police and avoid capture, and whether Mandhiran and Gayathri's relationship will eventually lead to marriage.

The film starts begins with a politician's murder by a henchman of the local don Boopathy (Charan Raj). The police commissioner Ganesh (Sarath Babu) appoints the Scotland Yard trainee Vijay (R. Sarathkumar) to arrest Boopathy. Vijay finally infiltrates Boopathy's gang under the name Ranjith Kumar as an ex-jailbird. Vijay later arranges kidnap of Boopathy's sister Usha and he rescues her (Kushboo). Vijay slowly becomes Boopathy's right hand. In the meantime, Vijay and Usha fall in love with each other. Thereafter, Ganesh gets killed and Vijay gets stuck in Boopathy's gang. In addition to this, Boopathy begins to suspect Vijay. What transpires next forms the rest of the story.

Pagal Nilavu is in essence the story of Selvam(Murali) an aimless youth in Muttam(Kanyakumari Dist) who out of a sense of deep gratitude ends up joining the gang of Devaraj aka Periyavar(Sathyaraj) and the complications which arise when he falls in love with Jyothi(Revathi), the sister of Robert Manohar(Sarat Babu) an honest and committed police inspector who is newly posted to the town. Periyavar pretty much runs the town and though he helps people in need, he is a diabolical kingpin who will not compromise on his hold of the town for anything. He wins Selvam’s undying loyalty when he helps him with money and power at a critical juncture to save his mother. In this backdrop Robert takes charge and moves into the town with his sister and daughter. Being uncompromising in his morals, Robert is automatically drawn into a game of oneupmanship with Periyavar and his gang. He also consequentially cannot stand Periyavar’s chief henchman Selvam, and is consequentially drawn into continuous verbal and physical duels with him. Selvam meanwhile falls hook line and sinker to Jyothi(Revathi) and tries every trick in the book to woo her and eventually wins.
