Pagal Nilavu is in essence the story of Selvam(Murali) an aimless youth in Muttam(Kanyakumari Dist) who out of a sense of deep gratitude ends up joining the gang of Devaraj aka Periyavar(Sathyaraj) and the complications which arise when he falls in love with Jyothi(Revathi), the sister of Robert Manohar(Sarat Babu) an honest and committed police inspector who is newly posted to the town. Periyavar pretty much runs the town and though he helps people in need, he is a diabolical kingpin who will not compromise on his hold of the town for anything. He wins Selvam’s undying loyalty when he helps him with money and power at a critical juncture to save his mother. In this backdrop Robert takes charge and moves into the town with his sister and daughter. Being uncompromising in his morals, Robert is automatically drawn into a game of oneupmanship with Periyavar and his gang. He also consequentially cannot stand Periyavar’s chief henchman Selvam, and is consequentially drawn into continuous verbal and physical duels with him. Selvam meanwhile falls hook line and sinker to Jyothi(Revathi) and tries every trick in the book to woo her and eventually wins.

The story is about three different women who work at a fashion export company. Kuppusamy (Nassar), an innocent man, dreams to perform in Pandi's troupe. Pandi (Delhi Ganesh) is a respected male troupe leader, and the troupe performs in Hindu festivals. Baasi (Bala Singh) is expelled from the troupe for his bad behaviour. Finally, Pandi accepts Kuppusamy into his troupe. Ponnamma (Revathi), Pandi's daughter, a blind girl, falls in love with Kuppusamy. For some time, the festivals organizers prefer female dancers. Pandi dies during a stage performance and the troupe splits up. Kuppusamy leaves the village with Ponnamma to become a cinema actor. There, they meet Baasi and he accommodates them. Baasi rapes Ponnamma and kills her. Kuppusamy is sent to a mental hospital but he manages to escape. Kuppusamy is determined to take revenge.

Chandralekha, an orthodox Brahmin girl, falls in love with, Rahim, a Muslim boy. Whereas, Salima loves Rahim since her childhood. Mustafa, Rahim's brother, and Jamal, Salima's brother, agreed to engage Salima and Rahim without Rahim permission. Their families discover the love between Rahim and Chandralekha and don't accept it. Jamal, upset that her sister has gone mad, kills Chandralekha and Rahim at the railway station. Then, the police kills Jamal. The message of the movie is that love should be beyond religion, caste, and creed.
